What is Included in the Calculation?
- Total Revenue (Net Sales): This is the total amount of money generated by sales, minus any returns, allowances, or discounts offered to customers.
- Cost of Goods Sold (COGS): These are the direct costs attributable to the production of the goods sold by a company. This typically includes raw materials, direct labor costs, and factory overhead directly linked to production.
Gross Profit vs. Gross Margin
While often used interchangeably, they represent different views of the same data:
- Gross Profit: Expressed as a specific dollar amount ($).
- Gross Margin: Expressed as a percentage (%). It is calculated by dividing the Gross Profit by the Total Revenue. A higher margin indicates a more efficient production process.
Example Calculation
Imagine a bakery that sells $10,000 worth of cakes in a month. To make those cakes, the bakery spent $3,000 on flour, sugar, and eggs (raw materials) and $1,000 on the wages of the baker who specifically made those cakes (direct labor).
Revenue: $10,000
COGS: $4,000 ($3,000 materials + $1,000 labor)
Gross Profit: $10,000 – $4,000 = $6,000
Gross Margin: ($6,000 / $10,000) * 100 = 60%
Why Gross Profit Matters
Tracking your gross profit allows you to determine if your pricing strategy is sustainable. If your gross profit is too low, you may not have enough money left over to cover operating expenses like rent, marketing, and administrative salaries (Operating Expenses), which ultimately leads to a net loss.
