Profit Margin vs. Markup: What's the Difference?
A common mistake in financial planning is confusing Profit Margin with Markup. While both use the same basic data, they provide different perspectives:
- Profit Margin: This measures how much of every dollar in sales you keep as profit. It is calculated by dividing net profit by total revenue.
- Markup Rate: This measures the percentage increase over the original cost to arrive at a selling price. It is calculated by dividing net profit by total cost.

To calculate these metrics manually, use the following logic:
Markup Formula: ((Revenue – Cost) / Cost) × 100
Realistic Calculation Example
Imagine you run a retail shop selling luxury watches. You purchase a watch from a distributor for $600 (Cost) and sell it to a customer for $1,000 (Revenue).
- Net Profit: $1,000 – $600 = $400
- Profit Margin: ($400 / $1,000) × 100 = 40%
- Markup Rate: ($400 / $600) × 100 = 66.67%
In this scenario, your profit margin is 40%, meaning 40 cents of every dollar earned is profit, while your markup is 66.67%, meaning you added 66.67% to the cost to set the price.
Why Tracking Profit Rate Matters
Tracking these rates allows you to identify if your operational costs are rising faster than your sales. If your Profit Margin starts to shrink while Revenue is increasing, it indicates that your expenses (labor, materials, overhead) are becoming unmanageable, or you are discounting your products too heavily.
