Understanding Return on Investment (ROI)
Return on Investment (ROI) is a performance measure used to evaluate the efficiency and profitability of an investment or compare the efficiency of a number of different investments. ROI measures the amount of return on a particular investment, relative to the investment's cost. To calculate ROI, the benefit (or return) of an investment is divided by the cost of the investment. The result is expressed in percentage, usually, so it's used for the purpose of comparing a set of investments of different types.
The basic formula for ROI is:
ROI = [(Current Value of Investment – Cost of Investment) / Cost of Investment] * 100
In our calculator, "Initial Investment" is the cost of the investment, and "Current Value" is the current market value of the asset or investment.
Components of ROI Calculation:
- Initial Investment: This is the total amount of money you initially put into the investment.
- Current Value: This is the current market value of your investment at the time of calculation.
- Profit: This is the difference between the current value and the initial investment. A positive profit means the investment has grown in value.
- ROI (Return on Investment): This expresses the profit as a percentage of the initial investment. A positive ROI indicates a profitable investment, while a negative ROI suggests a loss.
- Annualized ROI: This metric helps understand the investment's performance on an annual basis. It's calculated by dividing the total ROI by the number of years the investment has been held. This is particularly useful for comparing investments with different holding periods.
Example:
Let's say you invested $10,000 in a stock (Initial Investment). After 5 years (Time Period), the value of your stock has grown to $15,000 (Current Value).
- Profit: $15,000 – $10,000 = $5,000
- ROI: ($5,000 / $10,000) * 100 = 50%
- Annualized ROI: (50% / 5 years) = 10% per year
