Profit Margin (Net Profit Margin)
While "Profit Margin" can sometimes refer to Gross Profit Margin, in common business parlance, it often implies the Net Profit Margin. This is a more comprehensive measure of profitability because it takes into account all expenses, not just the COGS. These other expenses include operating expenses (like rent, salaries, marketing), interest expenses, and taxes.
The formula for Net Profit Margin is:
Net Profit Margin = (Net Profit / Total Revenue) * 100
Where Net Profit = Total Revenue – Total Expenses (COGS + Operating Expenses + Interest + Taxes).
Let's extend our widget example. Suppose the company had operating expenses, interest, and taxes totaling $2,000.
Net Profit = $10,000 (Revenue) - $6,000 (COGS) - $2,000 (Other Expenses) = $2,000
Then, the Net Profit Margin would be:
Net Profit Margin = ($2,000 / $10,000) * 100 = 20%
This indicates that after all costs and expenses are paid, the company keeps 20 cents for every dollar of revenue.
